Declining Stock and Decent Financials: Is The Market Wrong About Digi International Inc. (NASDAQ:DGII)?

With its stock down 17% over the past week, it is easy to disregard Digi International (NASDAQ:DGII). However, the company's fundamentals look pretty decent, and long-term financials are usually aligned with future market price movements. The formula for ROE is:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for Digi International is:

The 'return' refers to a company's earnings over the last year. Another way to think of that is that for every $1 worth of equity, the company was able to earn $0.03 in profit.

What Is The Relationship Between ROE And Earnings Growth?

Thus far, we have learned that ROE measures how efficiently a company is generating its profits. Based on how much of its profits the company chooses to reinvest or "retain", we are then able to evaluate a company's future ability to generate profits. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.

Digi International's Earnings Growth And 2.6% ROE

As you can see, Digi International's ROE looks pretty weak. Even when compared to the industry average of 8.6%, the ROE figure is pretty disappointing. However, we we're pleasantly surprised to see that Digi International grew its net income at a significant rate of 24% in the last five years. We reckon that there could be other factors at play here. For example, it is possible that the company's management has made some good strategic decisions, or that the company has a low payout ratio.
