Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for Onto Innovation is:

12% = US$188m ÷ US$1.5b (Based on the trailing twelve months to July 2022).

The 'return' is the income the business earned over the last year. So, this means that for every $1 of its shareholder's investments, the company generates a profit of $0.12.

What Is The Relationship Between ROE And Earnings Growth?

We have already established that ROE serves as an efficient profit-generating gauge for a company's future earnings. Based on how much of its profits the company chooses to reinvest or "retain", we are then able to evaluate a company's future ability to generate profits. Generally speaking, other things being equal, firms with a high return on equity and profit retention, have a higher growth rate than firms that don’t share these attributes.

Onto Innovation's Earnings Growth And 12% ROE

To start with, Onto Innovation's ROE looks acceptable. Be that as it may, the company's ROE is still quite lower than the industry average of 19%. That being the case, the significant five-year 39% net income growth reported by Onto Innovation comes as a pleasant surprise. We reckon that there could be other factors at play here. Such as - high earnings retention or an efficient management in place. Bear in mind, the company does have a respectable ROE. It is just that the industry ROE is higher. So this certainly also provides some context to the high earnings growth seen by the company.

Next, on comparing with the industry net income growth, we found that Onto Innovation's growth is quite high when compared to the industry average growth of 26% in the same period, which is great to see.
